Comparison of Allocation Methods
BluStar Company has two service departments, Administration and Accounting, and two operating departments, Domestic and International. Administration costs are allocated on the basis of employees, and Accounting costs are allocated on the basis of number of transactions. A summary of BluStar operations follows:
Required
- a. Allocate the cost of the service departments to the operating departments using the direct method.
- b. Allocate the cost of the service departments to the operating departments using the step method. Start with Administration.
- c. Allocate the cost of the service departments to the operating departments using the reciprocal method.
- d. Comment on the results.
a.
Allocate the cost of the service departments to the operating departments by using the direct method.
Answer to Problem 55P
The cost allocation to domestic unit is $1,036,800 and international unit is $4,003,200.
Explanation of Solution
Direct method:
Direct cost allocates cost directly to the production process of the business. This method assumes that the service department does not provide services to each other. So does not allocate cost to the service department of the business. All the service costs are directly charged to the end consumer by the way of allocating the cost to the production department.
Allocate the cost to the operating department:
Department | ||||
Amount | Administration | Accounting | Domestic | International |
Department cost | $360,000 | $144,000 | $936,000 | $3,600,000 |
Administration (1) | $(360,000) | - | $72,000 | $288,000 |
Accounting (2) | - | $(144,000) | $28,800 | $115,200 |
Total cost | $0 | $0 | $1,036,800 | $4,003,200 |
Table: (1)
Thus, the cost allocation to the domestic unit is $1,036,800, and the international unit is $4,003,200.

b.
Allocate the cost of the service departments to the operating departments by using the step method by starting with the Administration.
Answer to Problem 55P
The cost allocation to domestic unit is $1,036,800 and international unit is $4,003,200.
Explanation of Solution
Step method:
Step method allows the allocation of the cost to the production department and service departments. Unlike the direct method, it also allocates the cost of the service to various service departments. Allocation of the cost starts from the department that has provided the highest proposition of service to the department that has provided the least service. Step method allows only one-way allocation of cost among service departments.
Allocate the cost to the operating department:
Department | ||||
Particulars | Administration | Accounting | Domestic | International |
Department cost | $360,000 | $144,000 | $936,000 | $3,600,000 |
Administration (1) | $(360,000) | $36,000 | $64,800 | $259,200 |
Accounting (2) | - | $(180,000) | $36,000 | $144,000 |
Total cost | $0 | $0 | $1,036,800 | $4,003,200 |

c.
Allocate the cost of the service departments to the operating departments by using the reciprocal method.
Answer to Problem 55P
The cost allocation to domestic unit is $1,036,800 and international unit is $4,003,200.
Explanation of Solution
Reciprocal method:
The reciprocal method recognizes the cost allocation to the service departments like step method. It allocates cost to the service department and production department of the business. Unlike the step method, the reciprocal method allows the two-way allocation of cost among the service department
Allocate the cost to the operating department:
Department | ||||
Amount | Administration | Accounting | Domestic | International |
Department cost | $360,000 | $144,000 | $936,000 | $3,600,000 |
Administration (1) | $(396,735) | $39,674 | $71,412 | $285,649 |
Accounting (2) | $36,735 | $(183,674) | $29,388 | $117,551 |
Total cost | $0 | $0 | $1,036,800 | $4,003,200 |

Thus, the cost allocation to the domestic unit is $1,036,800, and the international unit is $4,003,200.

International | $183,674 | 80,000 | $117,551 |
Total | $125,000 |
Table: (9)
Working note 7:
Calculate the value of accounting and administration cost;
Set up a cost equation:
Let,
Administration cost: S1
Accounting cost: S2
Total service cos will be equal to the direct cost of the service department and cost allocated to the service department.
Putting the value of S1 in S2:
Calculate the value of S1:
Thus, administration costs and accounting costs are $396,735 and $183,637 respectively.
d.
Comment on the results.
Explanation of Solution
Comment on the cost allocation:
The allocation of the cost may differ, but the total allocated cost to the domestic and international department is the same.
So selecting a method will not result in the financial management of the business. The cost allocation will help the divisional manager to manage the cost of the division for the better performance of the division.

Fundamentals Of Cost Accounting (6th Edition)
- Distribution of service department costs to production departments using the sequential distribution method Required: Using the information in P4-6, prepare a schedule showing the distribution of the service departments’ expenses using the sequential distribution method in the order of number of other departments served. (Hint: First distribute the service department that services the greater number of other departments.)arrow_forwardRefer to Cornerstone Exercise 7.3. Now assume that Valron Company uses the sequential method to allocate support department costs. The support departments are ranked in order of highest cost to lowest cost. Required: 1. Calculate the allocation ratios (rounded to four significant digits) for the four departments using the sequential method. 2. Using the sequential method, allocate the costs of the Human Resources and General Factory departments to the Fabricating and Assembly departments. (Round all allocated costs to the nearest dollar.) 3. What if the allocation ratios in Requirement 1 were rounded to six significant digits rather than four? How would that affect any rounding error in the allocation of costs?arrow_forwardRefer to Cornerstone Exercise 7.3. Now assume that Valron Company uses the reciprocal method to allocate support department costs. Required: 1. Calculate the allocation ratios (rounded to four significant digits) for the four departments using the reciprocal method. 2. Develop a simultaneous equations system of total costs for the support departments. Solve for the total reciprocated costs of each support department. (Round reciprocated total costs to the nearest dollar.) 3. Using the reciprocal method, allocate the costs of the Human Resources and General Factory departments to the Fabricating and Assembly departments. (Round all allocated costs to the nearest dollar.) 4. What if the square footage in Fabricating were 13,300 and the square footage in Assembly were 5,700. How would that affect the allocation of support department costs?arrow_forward
- Refer to the data in Exercise 7.22. The company has decided to simplify its method of allocating support service costs by switching to the direct method. Required: 1. Allocate the costs of the support departments to the producing departments using the direct method. (Round allocation ratios to four significant digits. Round allocated costs to the nearest dollar.) 2. Using direct labor hours, compute departmental overhead rates. (Round to the nearest cent.)arrow_forwardRefer to the data in Exercise 7.22. Now assume that Stevenson uses the sequential method to allocate support department costs to the operating divisions. General Factory is allocated first in the sequential method for the company. Required: 1. Calculate the allocation ratios for Power and General Factory. (Note: Carry these calculations out to four decimal places.) 2. Allocate the support service costs to the operating divisions. (Note: Round all amounts to the nearest dollar.) 3. Assume divisional overhead rates are based on direct labor hours. The following data have been estimated for next years operations: The direct charges identified with each of the departments are as follows: The human resources department services all departments of the company, and its costs are allocated using the numbers of employees within each department, while machine repair costs are allocable to Grinding and Polishing on the basis of machine hours. 1. Distribute the service department costs, using the direct method. 2. Distribute the service department costs, using the sequential distribution method, with the department servicing the greatest number of other departments distributed first.arrow_forwardAssume you are the department B manager for Marleys Manufacturing. Marleys operates under a cost-based transfer structure. Assume you receive the majority of your raw materials from department A, which sells only o department B (they have no outside sales). (Hint: It may be helpful to perform a vertical analysis.)arrow_forwardRefer to the data in Exercise 7.20. The company has decided to use the sequential method of allocation instead of the direct method. The support departments are ranked in order of highest cost to lowest cost. Required: 1.
