The variables related to the aggregate demand curve and determinants of its slope.
Explanation of Solution
The aggregate demand curve shows the quantity demand or short-run equilibrium output at different price levels or inflation rate. When the inflation rate increases, the Fed increases the real rate of interest. This will reduce the aggregate expenditure, which in turn reduces the equilibrium level of output in the short run. This inverse relation between the inflation rate and the output level causes a downward sloping aggregate demand curve.
Besides these factors, income, spending, and net export also affect the slope of aggregate demand. When income increases, the consumption also increases, which lower the demand and vice versa. When inflation rate increases, the uncertainty of price in future among households and firms will be less, which in turn reduces the aggregate demand. If the inflation rate increases, the price of domestic goods will increase, which will be more expensive and in turn decreases the export. These factors determine the slope of the demand curve along with the Fed’s behavior.

PRINCIPLES OF MACROECONOMICS(LOOSELEAF)
- The horizontal axis is labeled real output. Points Q 1, Q subscript f, and Q 2 are marked on the horizontal axis from left to right. The vertical axis is labeled price level. Points P 1, P 2, and P 3 are marked on the vertical axis from bottom to top. A rising line labeled A S 1 begins at the bottom left, passes through e (Q subscript f, P 1) and g (Q 2, P 2), and ends at the top-right. Another rising line labeled A S 2 begins at a point that is above the starting point of A S 1 passes through a (Q 1, P 1), b (Q subscript f, P 2), c (Q 2, P 3), and ends at a point that is above the ending point of A S 1. Another rising line labeled A S 3 begins at a point that is above the starting point of A S 2 passes through f (Q 1, P 2), d (Q subscript f, P 3), and ends at a point that is above the ending point of A S 2. - Suppose the price level reflects the number of dollars needed to buy a basket of goods containing one can of soda, one bag of chips, and one comic book. In year one, the basket costs $10.00. In year two, the price of the same basket is $11.00. From year one to year two, there isinflation at an annual rate of . In year one, $70.00 will buy7 baskets, and in year two, $70.00 will buy baskets. - Improved methods of inventory control were supposed to reduce fluctuations in inventory stocks. It is clear that these methods have helped reduce the equilibrium inventory/sales ratios in both the manufacturing and trade sectors over the past decade. Yet we find that during the 2001 recession, inventory investment accounted for more than the total decline in real GDP, the first time that had happened since 1949. Explain whether this result is due to a set of odd coincidences, or whether the improved methods of inventory control actually caused bigger fluctuations in inventory investment relative to final sales.arrow_forwardAccording to Friedman, in which of the following situations is the economy in long-run equilibrium? a. The expected inflation rate is 3 percent and the actual inflation rate is 3 percent. d.
