  3. c. Considering the mutual funds recommended in parts (a) and (b), which fund appears to have more risk? Why? Is the expected annual return greater for the mutual fund with more risk?

Calculation:

There are a total of seven mutual funds. The table provides percentage annual return for each fund during five typical one-year periods. There are 5 states of nature for the mutual funds. The probabilities for states of nature are 0.1, 0.3, 0.1, 0.1, and 0.4 respectively.

Expected value approach:

The expected value (EV) of a decision rule di is given by:

EV(di)=j=1NP(sj)×Vij

Where, Vij denote the value of payoff for the decision alternative di, P(sj) denote the probability of the state of nature sj and total number of nature of states is N.

Since the problem deals with profit, the optimal decision is one with maximum expected value (EV).

The expected value for the Large-Cap Stock mutual fund is as follows:

EV(Large-Cap Stock)=P(s1)×V11+P(s2)×V12+P(s3)×V13+P(s4)×V14+P(s5)×V15

Substitute the following values in the expected value approach,

P(s1)=0.1, P(s2)=0.3, P(s3)=0.1, P(s4)=0.1, P(s5)=0.4, V11=35.3, V12=20, V13=28.3, V14=10.4 and V15=9.3.

Therefore,

EV(Large-Cap Stock)=(0.1)×(35.3)+(0.3)×(20)+(0.1)×(28.3)+(0.1)×(10.4)+(0.4)×(9.3)=3.53+6+2.83+1.043.72=9.68

The expected value Large-Cap Stock mutual fund is 9.68%.
