Concept explainers
Airline pricing, considerations other than cost in pricing. Costal Airways is about to introduce a daily round-trip flight from New York to Los Angeles and is determining how to price its round-trip tickets.
The
Pleasure travelers start their travel during one week, spend at least one weekend at their destination, and return the following week or thereafter. Business travelers usually start and complete their travel within the same work week. They do not stay over weekends.
Assume that round-trip fuel costs are fixed costs of $18,500 and that fixed costs allocated to the round-trip flight for airplane-lease costs, ground services, and flight-crew salaries total $150,000.
- 1. If you could charge different prices to business travelers and pleasure travelers, would you? Show your computations.
- 2. Explain the key factor (or factors) for your answer in requirement 1.
- 3. How might Costal Airways implement
price discrimination ? That is, what plan could the airline formulate so that business travelers and pleasure travelers each pay the price the airline desires?

HORNGRENS COST ACCOUNTING CUSTOM FOR UC
- Myrtle Air Express decided to offer direct service from Cleveland to Myrtle Beach. Management must decide between a full-price service using the companys new fleet of jet aircraft and a discount service using smaller-capacity commuter planes. It is clear that the best choice depends on the market reaction to the service Myrtle Air offers. Management developed estimates of the contribution to profit for each type of service based on two possible levels of demand for service to Myrtle Beach: strong and weak. The following table shows the estimated quarterly profits (in thousands of dollars): a. What is the decision to be made, what is the chance event, and what is the consequence for this problem? How many decision alternatives are there? How many outcomes are there for the chance event? b. If nothing is known about the probabilities of the chance outcomes, what is the recommended decision using the optimistic, conservative, and minimax regret approaches? c. Suppose that management of Myrtle Air Express believes that the probability of strong demand is 0.7 and the probability of weak demand is 0.3. Use the expected value approach to determine an optimal decision. d. Suppose that the probability of strong demand is 0.8 and the probability of weak demand is 0.2. What is the optimal decision using the expected value approach? e. Use sensitivity analysis to determine the range of demand probabilities for which each of the decision alternatives has the largest expected value.arrow_forwardOn-time arrivals, lost baggage, and customer complaints are three measures that are typically used to measure the quality of service being offered by airlines. Suppose that the following values represent the on-time arrival percentage, amount of lost baggage, and customer complaints for 10 U.S. airlines. a. Based on the data above, if you randomly choose a Delta Air Lines flight, what is the probability that this individual flight will have an on-time arrival? b. If you randomly choose 1 of the 10 airlines for a follow-up study on airline quality ratings, what is the probability that you will choose an airline with less than two mishandled baggage reports per 1,000 passengers? c. If you randomly choose 1 of the 10 airlines for a follow-up study on airline quality ratings, what is the probability that you will choose an airline with more than one customer complaint per 1,000 passengers? d. What is the probability that a randomly selected AirTran Airways flight will not arrive on time?arrow_forwardAnalyze Pacific Airways Pacific Airways provides air travel services between Los Angeles and Seattle. Cost information per flight is as follows: Each flight has a capacity of 150 seats, with an average of 125 seats sold per flight at an average ticket price of 180. Assume Pacific Airways is considering a new service that would provide tickets at half price. Passengers would need to fly standby to receive the discount, but would be provided a flight for a given day of travel. An analysis revealed that an average of 8 existing passengers would use the new discounted tickets for travel. In addition, 15 new passengers would be attracted to the offer. a. Determine the contribution margin per passenger for the full-priced ticket. b. Determine the break-even number of seats sold per flight. c. Determine the contribution margin per passenger for discounted tickets. d. Should Pacific Airways offer the discounted ticket plan? Answer the question by computing the incremental contribution margin per flight for the plan.arrow_forward
- Firm-specific demand in the scheduled airline industry is segmented by customer class and is highly uncertain so that an order may not lead to realized revenue and a unit sale. Airlines respond to this dynamic, highly competitive environment by tracking reservations at preannounced fares and reassigning capacity to the various market segments (“buckets”) as business travelers, vacationers, and convention groups book the flights above or below expected levels several days and even weeks before scheduled departure. This systems management process combining marketing, operations, and finance is referred to as revenue management or yield management. The charter airline business, on the other hand, is much less complicated because capacity requirements are known far in advance, and all confirmed orders lead to realized revenue. We consider the following three decisions for a charter airline: (1) the entry/exit break-even decision, (2) the operate/shut down decision to fly/not fly a charter…arrow_forward"Advise the Pricing practices or policies to be adapted for each of the items discussed below with proper reasons" A.Car rentals, Telecommunications B.Airline ticket prices for Business & normal customers C.New product launch with massive production.arrow_forwardMany airlines frequent-flier programs upgrade elite (high-volume) flyers one, three, or five days in advance from economy to first class. Respond to the following in a minimum of 175 words: What are the differential costs of upgrading frequent flyers this close to the scheduled flight? (remember, differential revenues are not the same as differential costs) What are the opportunity costs of upgrading frequent flyers this close to the scheduled flight? What are the opportunity costs of not upgrading frequent flyers in this manner?arrow_forward
- Sun Airlines is a commercial airline that targets business and non-business travelers. In recent months, the airline has been unprofitable. The company has break-even sales volume of 75% of capacity, which is significantly higher than the industry average of 65%. The complexity of options and sources for purchasing a tickethave expanded significantly in recent years. And the outlook for the future is far more complex, asnew search sites (Google, Hipmunk, etc.) become available and some airlines seek more control overwhere and how tickets on their flights are purchased. According to Forrester Research, an independent research company, the airlines want passengers to buy tickets based on value and not on lowprices. They do not want passengers to comparison shop. One major airline even announced that itwanted to deliver fare information directly to customers and to bypass search systems such as Expediaor Travelocity.Required1. Challenging economic conditions in several countries have pushed freight ship companies to look for additional sources of revenues in addition to the revenue generated by hauling freight across the ocean. In recent years, one additional source of revenue for these freight companies has been to take on cruise passengers in addition to regular cargo. Generally there are just 2 – 12 passengers on a cargo ship. Demand for cargo ship cruises is high; travelers need to book months in advance. Typically, passengers taking a cruise on a cargo (or container) ship will get an air-conditioned room with private bathroom for about $115 per day. Meals are included; passengers will share three meals a day with the crew. The rooms are cleaned once a week by the ship’s steward. Passengers have to wash their own clothes. Entertainment options include walking or running on deck, playing ping pong or darts, watching or listening to CDs/DVDs, and…arrow_forwardABC Airlines is a commercial airline that targets business and nonbusiness travelers.
