Chapter 5, Problem 5.1P

World famous Burpee Beer is brewed in the small town of West Burpee. Currently, the town of West Burpee levies a $2 per-case tax on all Burpee Beer, and the brewery sells 20,000 cases a year at a total price of $20 per case. The mayor of West Burpee has decided to erect a statue of himself in the town square at a cost of $20,000, and wants to raise the money from additional tax revenue from sales of Burpee Beer. He has asked each of the three town council members to come up with a plan to raise the additional $20,000, and their plans are as follows: Council member Simpson advises increasing the percase tax by $1, Council member Milhouse advises raising the tax by $2 per case, and council member Flanders advises reducing the current tax by $0.50 per case. For each of the three council member’s plans, determine the following:

  1. a. How many total cases of beer would need to be produced to increase tax revenue by exactly $20,000?
  2. b. What is the price elasticity of demand for Burpee Beer if the tax revenue increases by exactly $20,000?
  3. c. How much total revenue will Burpee Beer receive if the tax revenue increases by exactly $20,000?

As newly appointed “Energy Czar,” your goal is to reduce the total demand for residential heating fuel in your state. You must choose one of three legislative proposals designed to accomplish this goal: (a) a tax that would effectively increase the price of residential heating fuel by $1, (b) a subsidy that would effectively reduce the price of natural gas by $3, or (c) a tax that would effectively increase the price of electricity (produced by hydroelectric facilities) by $4. To assist you in your decision, an economist in your office has estimated the demand for residential heating fuel using a linear demand specification. The regression results are presented as follows. Based on this information, which proposal would you favor? Explain.
You are chairperson of a state tax commission responsible for establishing a program to raise new revenue through excise taxes. Why would elasticity of demand be important to you in determining the products on which the taxes should be levied?
YorMagnets and YorMugs are two companies selling merchandise to tourists visiting the city of York. YorMagnets sells fridge magnets and YorMugs sells mugs with images of popular attractions. Assume that YorMagnets is the only company producing magnets for York and YorMugs is the only company producing local mugs. The daily demand for magnets (until 2019) is given by       D1 = 50/9 – 200/9 P1 + 100/9 P2, where P1 is the price of magnets and P2 is the price of mugs. The daily demand for mugs (until 2019) is given by       D2 = 500/9 – 200/9 P2 + 100/9 P1. The marginal cost of producing magnets is £0.50 per magnet and the marginal cost of producing mugs is £2.00 per mug. Both firms simultaneously choose their quantities. You may assume that both firms aim to maximise profits. Are magnets and mugs (perfect) complements or (perfect) substitutes? Explain your answer. How would you characterise this market? Explain your answer.  Calculate the equilibrium price for both products and quantity…
