PE Ratio Limitations:
First, comparing businesses throughout industries can be challenging when using the P/E ratio.
P/E ratios across different businesses can vary greatly because different sectors can have drastically
different valuations and business approaches (Tamplin, 2022). For instance, in 2018, Apple had a P/E
ratio of 13.89 and was trading at $165. On the other hand, Amazon had a P/E ratio of 89.19 and was
trading at $1,591. This is because Amazon has been expanding rapidly and broadly has contributed to
keeping earnings relatively restrained and the P/E ratio high (Beers, 2022). So, it seems like investors
comparing the P/E ratios of several companies will quickly realize a major drawback of using P/E ratios.
Second, the P/E ratio excludes earnings growth. Its major drawback is that it doesn't provide
much information to investors about the likelihood of EPS growth for the firm. It can be challenging to
determine whether a stock's high P/E multiple reflects predicted growth or whether it is just overpriced
(Murphy, 2022).
Third, typically, historical earnings are used to compute the P/E ratio. Evidently, investors find
that past earnings are not very helpful because they do not provide many insights into projected future
earnings, as that's what investors would be most keen on learning (Murphy, 2022).
Lastly, the P/E ratio uses earnings per share, which might be deceptive. The fact that a company
is spending more than it is making while nevertheless reporting positive earnings is known as negative
free cash flow. Different accounting techniques are to blame for this (Tamplin, 2022). EPS may be
skewed as a result of the various financial reporting due to the various methods of accounting. Investors
find it challenging to appropriately compare different companies due to the uncertainty around whether
they are comparing comparable figures when using skewed EPS figures (Beers, 2022).
PEG Ratio:
The PEG ratio provides a more thorough picture of stock value than just looking at the price-to-
earnings (P/E) ratio alone. This is because the company's growth rate is not taken into account by the P/E

ratio. However, the PEG ratio measures the P/E to a firm's anticipated future growth rate of earnings per
share (EPS) and is quite simple to estimate.
Formula:
PEG ratio = P/E ratio / EPS growth rate
For example, 1: Sara's Coffee
P/E ratio = 20 times earnings
EPS growth rate = 12%
PEG ratio =20/12
PEG ratio = 1.66
The PEG ratio reveals that the stock price of Sara Coffee is more than the business's earnings growth.
This implies that the stock price will drop if the company's growth pace is not accelerated.
For example, 2: Sara's Cake Factory
P/E ratio = 30 times earnings
EPS growth rate = 40%
PEG ratio = 30/40
PEG ratio = 0.75
With a PEG ratio of 0.75, Sara's Cake Factory's stock is undervalued, trading at a rate that is consistent
with its growth rate, indicating that the stock price will rise. Any PEG ratio below one is deemed
undervalued, and any value above one is deemed to be overvalued (Sara's Discussion Post, 2022). The PEG ratio has the tremendous advantage of allowing us to analyze the relative valuations of
various industries, some of which may have quite different current P/E ratios, by factoring in future
growth forecasts. This makes it simpler to compare various sectors, each of which has its own typical
historical P/E range. For example, the P/E ratio for Biotech Stock is 35 times. Its PEG ratio is 1.4, based
on an anticipated five-year growth rate of 25. In contrast, Oil Stock has a five-year predicted growth rate
of 15% and is currently trading at 16 times earnings. It has a 1.07 PEG ratio. The PEG ratio enables us to
compare the comparative valuations, despite the fact that they have quite different valuations and rates of
