Why is consumption spending insufficient to explain economic growth and rising standards of living?
Consider an economy described by the following equations. Y= C + I + GC= 100 + .75 (Y - T)I= 500 - 50rG= 125T= 100
Where: Y is GDP, C is consumption, I is investment, G is government spending, T is taxes and r is the rate of interest.
Answer the questions based on the following equations above.
a. What is the value of the multiplier?
b. What is the equilibrium equation for Y? Show your solution.
c. Suppose the Central Bank policy is to adjust the money supply to maintain the interest rate at 4 percent, so r=4. What is the value of output? Show your solution.
d. Assuming that no change in fiscal policy, what is the effect of a reduction in interest rate from 4 percent to 3 percent on equilibrium output. Show your solution.
e. In this case, explain the policy that was used by the policymaker to target the aggregate demand.
In the country of Borealis, the minimum amount of consumption spending that will occur is $300
- that is, no matter what level of income households have, the aggregate amount of consumption
spending in the economy will be at least $300. In addition, for every extra dollar of national
income, consumption spending will increase by $0.75.

Households provide businesses with factors of production such as labor, land, and capital. In return, businesses pay wages, rent, and profit to households. This flow of resources and returns constitutes a crucial part of the circular flow of income. Households spend their income on goods and services produced by businesses, generating revenue for businesses. This process creates a continuous cycle of income and expenditure. The question is: In this scenario, the flow of money from businesses to households is primarily through: A) Consumer Spending B) Government Expenditures C) Factor Payments D) Business Investmentsarrow_forward
