Textbook Question
Chapter 11, Problem 5C
The following two statements concern depreciation:
- 1. “Because our plant was shut down for part of the year, we will not
depreciate it. Depreciating it for the full year would increase our costs and overstate the inventory.” - 2. “I think we should have increasing depreciation expense each period because it will increase the funds recovered near the end of the asset’s life when maintenance costs are high and we will need to replace the asset. Also, I think tax rates will be higher toward the end of the asset’s life, so we will be better off to have a larger amount of depreciation expense then.”
Required:
Prepare a short report that evaluates each of the following statements separately.

Hybachi Company is trying to decide whether it should purchase new equipment and continue to make its subassemblies internally or if production should be discontinued and the subassembly purchased from an outside supplier. Either way production cannot continue using the current equipment.
New equipment for producing the subassemblies can be purchased at a cost of $400,000. The equipment would have a five-year useful life (the company uses straight-line depreciation) and a $50,000 salvage value.
Alternatively, the subassemblies could be purchased from an outside supplier. The supplier has offered to provide the subassemblies for $9 each under a five-year contract.
Hybachi Company's present costs per unit of producing the subassemblies internally (with the old equipment) are given below. The costs are based on a current activity level of 40,000 subassemblies per year:

- The manager of a plant that manufactures stepper drives knows that MACRS and DDB are both accelerated depreciation methods, but out of curiosity, he wants to determine which one offers faster write-off in the first three years for equipment that has a first cost of $300,000, a 5-year life, and a $60,000 salvage value. Determine which method yields the lower book value and by how much.arrow_forwardABC Corporation makes it a policy that for any new equipment purchased, the annual depreciation cost should not exceed 20% of the first cost at any time with no salvage value. Determine the length of service life necessary if the depreciation used is the SYD method.arrow_forwardMachine A has been completely overhauled for $9000 and is expected to last another 12 years. The $9000 was treated as an expense for tax purposes last year. It can be sold now for $30,000 net after selling expenses, but will not have salvage value 12 years hence. It was bought new 9 years ago for $54,000 and has been depreciated since then by straight-line depreciation using a 12-year depreciable life. Because less output is now required, Machine A can now be replaced with a smaller Machine B. Machine B costs $42,000, has anticipated life of 12 years, and would reduce operating costs by $2500 per year. It would be depreciated by straight-line depreciation with a 12-year depreciable life and no salvage value. Both the income tax and capital gains tax rates are 40%. Compare the after-tax annual cost of the two machines and decide whether Machine A should be retained or replaced by Machine B. Use a 10% after-tax rate of return in the calculationsarrow_forward
- Mickey Gillespie is the controller of Print Technologies, a publicly owned company. The companyis experiencing financial difficulties and is aggressively looking for ways to cut costs.Suzanne Bedell, the CEO, instructs Gillespie to lengthen from 5 to 10 years the useful life usedin computing depreciation on certain special-purpose machinery. Bedell believes that this changerepresents a substantial cost savings, as it will reduce the depreciation expense on these assets bynearly one-half. Note: The proposed change affects only the depreciation expense recognized in financial state-ments. Depreciation deductions in income tax returns will not be affected. Instructionsa. Discuss the extent to which Bedell’s idea will, in fact, achieve a cost savings. Consider theeffects on both net income and cash flows.b. Who is responsible for estimating the useful lives of plant assets?c. Discuss any ethical issues that Gillespie should consider with respect to Bedell’s instructions.arrow_forwardA new barcode reading device has an installed cost basis of $20,670and an estimated service life of seven years. - Otis Company is considering replacing equipment which originally cost P500,000 and which has P460,000 accumulated depreciation to date. A new machine will cost P790,000. What is the sunk cost in this situation?arrow_forwardABC company is considering replacing their old manual loading machine with an automatic loading machine. The manual machine cost $300,000 three years ago, and is being depreciated over 10 years straight line depreciation, with no salvage value. If ABC replaces the manual machine, the new automatic machine will cost $400,000 and have a useful life of 10 years. This will also be depreciated on a straight line basis to zero. As a result of this new machine, there will be pretax savings of $130,000 in labour costs and $25,000 in other cash expenses annually. If the automatic machine is purchased, the old machine will immediately be sold at a price of $280,000. The company has already spent $15,000 researching the costs associated with this decision. The company's tax rate is 40% and no inflation is expected. The company's cost of capital is 7%. Calculate the net present value of this decision using a financial calulatorarrow_forwardIf an item is capitalized why do you think different depreciation methods are allowed? Does the depreciation method chosen impact Net Income in the short term? What about over the life of the asset? Assume you have an asset with original cost of $150,000 and accumulated depreciation of $30,000 when you spend $10,000 on the asset. If the $10,000 is an ordinary repair what is the Book Value Before and the Book Value after the $10,000 expenditure? If the $10.000 expenditure is an Extraordinary Repair (extends the life of the asset) and is recorded as a debit to Accumulated Depreciation and a credit to Cash What is the Book Value Before and the Book Value after the $10,000 expenditure? if the expenditure is a Betterment (improves the function of the asset) and is recorded as a debit to the asset and a credit to Cash. - Delaney Company is considering replacing equipment that originally cost $532,000 and has accumulated depreciation of $372,400 to date. A new machine will cost $891,000. what is the the sunk cost in this situation?arrow_forwardKitchen Supplies, Inc. must replace a machine in its manufacturing plant that will have no salvage value. It has a choice between two models. The first machine will last 5 years and will cost $300,000. It will generate an annual cost savings of $50,000. Annual maintenance costs will be $20,000. The machine will be fully depreciated using the straight-line depreciation method and will have no salvage value. The second machine will last 7 years and will cost $600,000. It will generate an annual cost savings of $70,000. This machine will also be fully depreciated using the straight-line depreciation method, but is expected to have a salvage value of $60,000 at the end of the seventh year. The annual maintenance cost is $15,000. Revenues in each case are expected to be the same. The annual tax rate is 35% and the cost of capital is 10%. Which machine should the company purchase?arrow_forwardTones Company purchased a warehouse in a downtown district where land values are rapidly increasing. Gerald Carter, the controller, and Wilma Ankara, financial vice president, are trying to allocate the cost of the purchase between the land and the building. Noting that depreciation can be taken only on the building, Carter favors placing a very high proportion of the cost on the warehouse itself, thus reducing taxable income and income taxes. Ankara, his supervisor, argues that the allocation should recognize the increasing value of the land, regardless of the depreciation potential of the warehouse. Besides, she says, net income is negatively impacted by additional depreciation and will cause the company's stock price to go down. Instructions: Answer the following questions: (a) What stakeholder interests are in conflict? (b) What ethical issues does Carter face? (c) How should these costs be allocated?arrow_forward
