Concept introduction:
Cost Volume Profit (CVP) Analysis:
The Cost Volume Profit analysis is the analysis of the relation between cost, volume, and profit of a product. It analyzes the cost and profits at the different level of production, in order to determine the breakeven point and required the level of sales to earn the desired profit.
Contribution margin means the margin that is left with the company after recovering variable cost out of revenue earned by selling smart phones. The formula for contribution margin is as follows:
Contribution margin = Sales - Variable cost.
Similarly contribution margin ratio = Contribution/sales
Degree of operating leverage:
The Degree of operating leverage shows the relation between change in net operating income and change in sales. The formulas for degree of operating leverage are as follows:
To calculate:

- Fire Company is a service firm with current service revenue of $900,000 and a 40% contribution margin. Its fixed costs are $200,000. Ice Company has current sales of $420,000 and a 30% contribution margin. Its fixed costs are $90,000. What is the margin of safety for Fire and Ice? Compare the margin of safety in dollars between the two companies. Which is stronger? Compare the margin of safety in percentage between the two companies. Now which one is stronger? Compute the degree of operating leverage for both companies. Which company will benefit most from a 10% increase in sales? Explain why. Illustrate your findings in an Income Statement that is increased by 10%.arrow_forwardCVP analysis, margin of safety. Suppose Morrison Corp.’s breakeven point is revenues of $1,100,000. Fixed costs are $660,000. Required: Compute the contribution margin percentage. Compute the selling price if variable costs are $16 per unit. Suppose 75,000 units are sold. Compute the margin of safety in units and dollars. What does this tell you about the risk of Morrison making a loss? What are the most likely reasons for this risk to increase?arrow_forwardCohen’s Bowling Emporium has a degree of financial leverage of 2.0 and a degree of combined leverage of 4.0. The breakeven sales level for Cohen’s has been estimated to be $700,000. Fixed costs total $250,000. What effect will a 14 percent increase in sales have on EBIT? It intends to set a sales price of €80 per pair. Fixed costs (marketing and general administration) associated with the new trainers are expected to be €350,000. The firm has estimated following range of cost of sales and distribution costs: Cost of Sales (€ per unit ) Cost of Sales (probability distribution) Distribution Costs (€ per unit ) Distribution Costs (probability distribution) 28 0.5 4 0.25 33 0.3 5 0.25 38 0.2 6 0.5 Required: Set up the profit ‘model’ for the new trainer. Estimate the profit contribution under ‘base’ case, ‘best’ case and ‘worst’ case scenarios. - 1. Alpha and Beta companies produce the same product with different technology. The selling price (T) is €10 and the production capacities range from 50,000 to 150,000 for each company. The cost elementsfor Alpha are: Fixed costs (CRS)= €12,000 and Average Variable Cost (MMK) = €7, and for Beta business: SK = €25.000 and MME =€5. a) To find the quantity and value of a break-even point for each (b) Calculate the operational leverage ratio (MLM) at 90,000 and 130,000 units for A and B.arrow_forwardThe Funky Ties Company sells novelty neckties for men.
