Chapter 6, Problem 66QP
Summary Introduction
To calculate: The annual percentage rate and the effective annual rate of the two loans
Introduction:
The annual rate that is earned from an investment or charged for a borrowing is an annual percentage rate and it is also represented as APR. Thus, the APR is calculated by multiplying the interest rate per period with the number of months in a year. The effective annual rate is the rate of interest that is expressed as if it were compounded once in a year.

Required: (a)What is the effective annual interest rate on this lending arrangement? (Do not round your intermediate calculations.) (b)Suppose you need $16 million today and you repay it in 6 months. How much interest will you pay? (Do not round your intermediate calculations.)

The treasurer of a small bank has borrowed funds for 3 months at an interest rate of 5.50% and has lent funds for 9 months at 6.50%. The total amount is USD25 million. To cover his exposure created by the mismatch of maturities, the dealer needs to borrow another USD25 million for 6 months, in 3 months’ time, and hedge the position now with an FRA. What is the treasurer’s break-even forward rate of interest, assuming no other costs?
P15–14 Integrative: Comparison of loan terms Cumberland Furniture wishes to establish a prearranged borrowing agreement with a local commercial bank. The bank’s terms for a line of credit are 3.30% over the prime rate, and each year the borrowing must be reduced to zero for a 30-day period. For an equivalent revolving credit agreement, the rate is 2.80% over prime with a commitment fee of 0.50% on the average unused balance. With both loans, the required compensating balance is equal to 20% of the amount borrowed. (Note: Cumberland currently maintains $0 on deposit at the bank.) The prime rate is currently 8%. Both agreements have $4 million borrowing limits. The firm expects on average to borrow $2 million during the year no matter which loan agreement it decides to use.
What is the effective annual rate under the line of credit?
