Chapter 6, Problem 6MC
Your client is shocked at how much risk Blandy stock has and would like to reduce the level of risk. You suggest that the client sell 25% of the Blandy stock and create a portfolio with 75% Blandy stock and 25% in the high-risk Gourmange stock. How do you suppose the client will react to replacing some of the Blandy stock with high-risk stock? Show the client what the proposed portfolio return would have been in each year of the sample. Then calculate the average return and standard deviation using the portfolio’s annual returns. How does the risk of this two-stock portfolio compare with the risk of the individual stocks if they were held in isolation?

Suppose that, next year, you expect Intel’s stock to have a standard deviation of 30% and a beta of 1.2, and Walmart’s stock to have a standard deviation of 21% and a beta of 1.6. Based on these estimates, which stock carries more total risk? Which has more systematic risk?
A.
Walmart has both more total risk and more systematic risk.
B.
Walmart has more total risk and Intel has more systematic risk.
C.
Intel has more total risk and Walmart has more systematic risk.

You strongly believe that the price of Breener Inc. stock will rise substantially from its current level of $137, and you are considering buying shares in the company. You currently have $13,700 to invest. As an alternative to purchasing the stock itself, you are also considering buying call options on Breener stock that expire in three months and have an exercise price of $140. These call options cost $10 each.
a. Compare and contrast the size of the potential payoff and the risk involved in each of these alternatives.
b. Calculate the three-month rate of return on both strategies assuming that at the option expiration date Breener's stock price has (1) increased to $155 or (2) decreased to $135.
c. At what stock price level will the person who sells you the Breener call option break even? Can you determine the maximum loss that the call option seller may suffer, assuming that he does not already own Breener stock?

- Your client has decided that the risk of the bond portfolio is acceptable and wishes to leave it as it is. Now your client has asked you to use historical returns to estimate the standard deviation of Blandy’s stock returns. (Note: Many analysts use 4 to 5 years of monthly returns to estimate risk, and many use 52 weeks of weekly returns; some even use a year or less of daily returns. For the sake of simplicity, use Blandy’s 10 annual returns.)arrow_forwardI am having trouble solving this problem. Can you please provide me with some help? Thank you. I appreciate it. You estimate that the expected return of SPY stock is 15%, and standard deviation of the stock is 35%. The expected return of GLD is -2%, and standard deviation of the stock is 10%. If the correlation between SPY returns and GLD returns is -10%, what is the expected return and standard deviation of a portfolio with $5,000 invested in NFLX and $5,000 invested in DIS?arrow_forwardYou are considering three stocks—A, B, and C—for possible inclusion in your investment portfolio. Stock A has a beta of 0.80, stock B has a beta of 1.40, and stock C has a beta of -0.30. If the return on the market portfolio increased by 12%, what change would you expect in the return for each stock? If the return on the market portfolio decreased by 5%, what change would you expect in the return for each stock?arrow_forward
- A fund manager owns a portfolio of 10 stocks. Explain how the manager can reduce the systematic risk of his portfolio by 10% over the next year using futures. Will the expected return on the manager’s portfolio also drop by 10%? Is it possible for the manager to perfectly hedge his exposure to equity risk? Explain your answers.arrow_forwardA portfolio manager in charge of a portfolio worth $10 million is concerned that the market might decline rapidly during the next six months and would like to use put options on an index to provide protection against the portfolio falling below $9.5 million. The index is currently standing at 500 and each contract is on 100 times the index. What should the strike price of options on the index be the portfolio has a beta of 0.5? Assume that the risk-free rate is 10% per annum and there are no dividendsarrow_forwardTo create a delta-neutral portfolio, the SIT fund has sold 10,000 put options on Epsilon stock with a strike price of $80 when the shares were trading at $100. The risk manager from SIT uses the Black-Scholes model to value all its option exposures. The current price of the shares is $90. The annualized standard deviation of Epsilon stock returns is 40% and the option expires in six months. If the risk-free rate is 2%, approximately, what is the likelihood that this option will be exercised? (a) 0.7975 (b) 0.6219 (c) 0.3781 (d) 0.2025arrow_forward
- Landon Stevens is evaluating the expected performance of two common stocks, Furhman Labs, Inc., and Garten Testing, Inc. The risk-free rate is 4 percent, the expected return on the market is 11.5 percent, and the betas of the two stocks are 1.2 and .9, respectively. Landon’s own forecasts of the returns on the two stocks are 13.75 percent for Furhman Labs and 10.50 percent for Garten. Calculate the required return for each stock. Is each stock undervalued, fairly valued, or overvalued?arrow_forwardYou work on a proprietary trading desk of a large investment bank, and you have been asked for a quote on the sale of a call option with a strike price of $53 and one year of expiration. The call option would be written on a stock that does not pay a dividend. From your analysis, you expect that the stock will either increase to $73 or decrease to $38 over the next year. The current price of the underlying stock is $53, and the risk-free interest rate is 5% per annum. What is this fair market value for the call option under these conditions? Do not round intermediate calculations. Round your answer to the nearest cent. $arrow_forwardYou are considering investing $1,000 in a T-bill that pays 0.05 and a risky portfolio, P, constructed with two risky securities, X and Y. The weights of X and Y in P are 0.60 and 0.40, respectively. X has an expected rate of return of 0.14 and variance of 0.01, and Y has an expected rate of return of 0.10 and a variance of 0.0081.What would be the dollar values of your positions in X and Y, respectively, if you decide to hold 40% of your money in the risky portfolio and 60% in T-bills? - I am having trouble solving this problem. Can you please provide me with some help? Thank you. I appreciate it. You estimate that the expected return of NFLX stock is 8%, and standard deviation of the stock is 20%. The expected return of DIS stock is 4%, and standard deviation of the stock is 7%. If the correlation between NFLX returns and DIS returns is 40%, what is the expected return and standard deviation of a portfolio with $7,000 invested in NFLX and $3,000 invested in DIS?arrow_forwardYou are an active investor in the securities market and you have established an investment portfolio of two stock A and B five years ago. Required: Assume that you bought 200 stock B in your portfolio for total investment of $1200, now the market price of the stock is $75, the dividend paid for this stock is $2 each year. How much is the capital gain of this stock ? Assume that the following data available for the portfolio, calculate the expected return, variance and standard deviation of the portfolio given stock A accounts for 45% and stock B accounts for 55% of your portfolio? A B Expected return 12.5% 18.5% Standard Deviation of return 15% 20% Correlation of coefficient (p) 0.4arrow_forwardAn analyst who believes in the Treynor Black Model has identified one active stock, stock A, which he/she wants to combine with the passive Market Index M to form their firm's optimal risky portfolio. A regression of the excess returns of stock A on the excess returns of the market index M, have discovered that stock A's alpha is 4%, its beta is 2.0, and the residual standard deviation of the error term for stock A is 18%. The standard deviation for the market index M is 14%, the expected return on M is 11%, the risk-free rate of return is 3%, and the expected return on stock A is 22%. What is the Sharpe Ratio for the optimal risky portfolio formed by the optimal combination of the active stock A with the passive market index M? Note that the Sharpe Ratio is usually expressed as a decimal.arrow_forward
